Why contagion is not just correlation
Normal market co-movements reflect genuine economic linkages — when the US enters recession, European exports fall, and both markets decline together. This is correlation. Contagion is different: it is the amplification of linkages beyond what fundamentals justify, driven by panic, forced selling, and the recalibration of all asset valuations when a single reference point collapses. The 1997 Asian Financial Crisis spread from Thailand's baht devaluation to Korea, Indonesia, and eventually Russia — despite minimal direct economic linkage — through investor panic and the repricing of all "emerging market" risk.
The four transmission channels
Direct counterparty exposures: When Lehman Brothers failed in 2008, every institution that had uncollateralised claims on Lehman suddenly had uncertainty about those assets. Money market funds that held Lehman commercial paper "broke the buck." Funding runs: Banks that relied on short-term wholesale funding (commercial paper, repo) found that counterparties refused to lend — even to solvent institutions — creating liquidity crises out of solvency crises. Asset price spirals: Forced selling by distressed institutions depresses asset prices, causing mark-to-market losses at other institutions that hold the same assets, which triggers their own forced selling. Confidence crisis: Uncertainty about who is exposed to what causes a generalised risk-off: investors flee all risky assets simultaneously, regardless of fundamental quality.
The doom loop: banks and sovereigns
The European debt crisis (2011–2012) introduced the "doom loop" — a specific form of contagion between sovereign bonds and domestic banks. Banks hold large amounts of their own government's bonds; when sovereign creditworthiness falls, bank balance sheets deteriorate; banking sector weakness increases the likelihood of sovereign bailouts, further weakening the sovereign; which further weakens the banks. Spain, Italy, and Ireland all experienced this spiral. The ECB's "whatever it takes" intervention broke the loop by making sovereign default existentially unlikely.
Measuring systemic risk
Regulators and academics have developed metrics for systemic risk that attempt to capture contagion potential: CoVaR (the VaR of the financial system conditional on an institution being in distress); SRISK (the capital shortfall of a firm in a market downturn, weighted by its systemic importance); and network analysis of interbank exposures. The key insight from all these measures: interconnectedness, not size alone, drives systemic importance.

What this means for you
Portfolio diversification that works in normal markets may fail in a contagion event. The "flight to quality" — where investors rush into US Treasuries, gold, and the yen — is predictable during systemic crises. Understanding contagion dynamics helps investors pre-position defensively (holding liquidity, avoiding crowded trades, monitoring funding channels) and recognise when a crisis is truly systemic versus sector-specific — which determines the magnitude and duration of the shock.
