What is risk parity and how does it differ from traditional portfolio construction?

In brief: Risk parity is a portfolio construction approach that allocates capital so that each asset contributes equally to the portfolio's total risk — rather than allocating by dollar amount. Because bonds are much less volatile than equities, risk parity portfolios hold substantially more bonds (often levered) and less equity than traditional 60/40 portfolios. It was popularised by Bridgewater's All Weather fund and has become a major institutional strategy.

The problem with traditional allocation

In a traditional 60/40 portfolio, 60% of capital is in equities and 40% in bonds. But equities are roughly 3–4x as volatile as bonds, which means equities contribute approximately 85–90% of the portfolio's risk. The bond allocation, despite representing 40% of capital, barely moves the risk needle. The portfolio is effectively an equity portfolio with a modest bond cushion — it is "capital diversified" but not "risk diversified."

The risk parity solution

Risk parity weights assets so that each contributes equally to portfolio volatility. Because bonds are much less volatile (typically 5–8% annualised vs 15–20% for equities), achieving equal risk contribution requires holding far more bonds than equities by dollar amount — often 3:1 or 4:1. To achieve adequate total portfolio returns despite the low allocation to equities, risk parity funds typically apply leverage to the bond positions. The resulting portfolio has lower equity risk and more diversified drawdowns — but introduces leverage risk.

Performance through market regimes

Risk parity performed exceptionally well from 1980 to 2020 — the same tailwind that supported 60/40. Declining rates boosted bond returns; risk parity's large bond allocation benefited significantly. In 2022, when both equities and bonds fell simultaneously, risk parity suffered — often more than 60/40 because the leveraged bond positions amplified losses. The strategy's Achilles heel is a "stagflationary" environment where real rates rise and equities also decline.

Marginal risk contribution: the technical approach

Precise risk parity implementation requires calculating each asset's marginal contribution to portfolio variance, accounting for correlations. In a multi-asset portfolio (equities, bonds, gold, commodities, real estate), the marginal risk contribution of each asset depends on its volatility and its correlation with every other asset. Portfolio optimisation libraries and risk systems iteratively adjust weights until each asset's risk contribution is equalised. This is considerably more complex than simple volatility-inverse weighting.

What this means for you

Risk parity is most valuable as a framework for thinking about risk contribution, even for investors who don't implement it formally. The insight — that allocating by dollar amount ignores the very different risk profiles of different asset classes — is universally applicable. For institutional investors, pure risk parity strategies are available through dedicated funds; for others, a simplified version (reducing equity weight and adding bonds, inflation-linked bonds, and gold) captures much of the diversification benefit without leverage complexity.
